If the colorguard is a separate organization from the band, this is different, but it is concerning that you make the statement, "she (CG director) and principal have ruled..." Why are you not in that conversation?
Sounds like CG sponsor messed this up royally and is now making it worse by trying to be the tough guy and playing defense. Private conversation with them, and you need to step in. All communication about the new audition goes through you. You must be there and run the audition. As someone else said, I would not cut anyone that made it the first time, but don't advertise that.
CG is an auxillary group, and when the sponsor makes it a major headache, it moves into the 'do we need this?' zone. If in that conversation with the sponsor you don't hear what you want, maybe they need to be shown the door.
Again, if the CG is a separate organization, this is moot, but to me it falls in the category of if I am in charge of the program, and ultimately I am going to be held responsible, I sure as heck am not going to let someone else screw it up and then make it worse without me stepping in with both feet. You need to get absolute control right now, and keep the principal in the loop. As to what the handbook says, the handbook doesn't allow for the whole thing to be a major snafu, so to try to hold that line is irrelevant.
