I think your sister is really lucky to have you because you're really understanding and insightful. When younger kids don't understand what's going on, they usually fill in the pieces and make things up from their imaginations, which is often worse than what's actually going on.
Does she have friends in the neighborhood or that she can hang out with? Maybe you or your mom can talk to one of her friend's moms about having your sis spend the night once in a while to have some fun and get away.
I would suggest talking to her as if she was your age, rather than a little kid, because I'll bet she's wise beyond her years. Having a parent with cancer does that to kids. She'll appreciate being given straight answers and it will help her.
